01 · What is this?

What is liquidity mining, and how does it differ from simply providing liquidity to earn trading fees?

Liquidity mining refers to a protocol issuing its own governance token as an additional reward, on top of the trading fees users can already earn from providing liquidity. Users deposit assets into a designated pool to provide liquidity, and besides the existing fee revenue share, they also continuously receive token rewards from the protocol, proportional to how much liquidity they provide and for how long.

The key difference from simply earning fees through liquidity provision lies in the nature of the return: fee income comes from a pool's actual trading activity, directly tied to genuine usage demand for the protocol — relatively stable but typically with a limited yield rate; liquidity mining's token rewards, on the other hand, are an extra incentive the protocol actively prints, with no direct connection to the pool's actual trading volume. 02 · Why does it exist?

Why did liquidity mining emerge, and what problem is it trying to solve?

A newly launched protocol often faces a chicken-and-egg dilemma: a pool needs enough liquidity depth for trading slippage to stay low and the experience to be good, which is what attracts more users to begin with — but when there aren't many users yet, not many people are willing to deposit assets into the pool and bear the associated risk (like impermanent loss) either, making it hard for pool depth to get off the ground in the first place. Liquidity mining emerged as a way for a protocol to use its own issued token to directly subsidize early liquidity providers, giving them an extra token reward as incentive on top of the normal impermanent loss risk they're already bearing — accelerating the pool's bootstrap and helping it clear this early hurdle.

How does liquidity mining actually work, and what's the concrete operational flow?

A typical flow works like this:

  1. A user first deposits two assets (such as ETH and USDC) into a designated AMM pool in equal value proportion, receiving a certificate representing this liquidity share (usually a type of LP token)
  2. The user then deposits this LP token into a separate 'staking' or 'mining' contract the protocol sets up — this step is key to liquidity mining, since simply holding the LP token usually only entitles you to the fee revenue share; additional staking is required to start accumulating token rewards
  3. The protocol continuously distributes governance token rewards according to how many LP tokens the user staked and for how long, at a pre-set emission rate
  4. Users can unstake their LP token and redeem the two originally deposited assets at any time (while bearing any impermanent loss that may have accrued in the meantime); accumulated but unclaimed token rewards can usually be withdrawn independently, unaffected by redeeming the principal

What's the practical impact of participating in liquidity mining on everyday users, and what risks should they watch for?

The most important risk to understand: liquidity mining's high advertised APY figure usually includes the value of unstable token rewards baked in — the actual realized return depends on that token's future market price. If the token's price drops significantly during your participation period, even though the displayed APY looks high, the actual return converted to dollars could end up far lower than expected, potentially even a net loss including principal. Beyond this token price risk, liquidity mining also stacks impermanent loss (from providing liquidity itself) and smart contract risk from the staking contract (the mining contract itself could have a vulnerability) — a strategy with multiple layers of risk stacked together, not simple passive income.

A more cautious practical approach: break down the displayed APY into a fee portion and a token-reward portion, evaluating each separately; for the reward token, consider whether it has genuine utility and long-term demand support beyond speculative trading; decide based on your own risk judgment whether to promptly cash out some of the token rewards you receive to lock in gains, rather than assuming they'll hold their current market price indefinitely; and factor this in alongside the impermanent loss and gas cost considerations discussed elsewhere, rather than committing capital based solely on the single APY figure displayed on a protocol's interface.

In June 2020, the lending protocol Compound launched a liquidity mining program for its COMP governance token, where users continuously earned COMP rewards simply by depositing or borrowing on the protocol.
